Wotso Property (ASX:WOT) has had a rough three months with its share price down 9.8%. Given that stock prices are usually driven by a company’s fundamentals over the long term, which in this case look pretty weak, we decided to study the company's key financial indicators. Specifically, we decided to study Wotso Property's ROE in this article. Return on Equity or ROE is a test of how effectively a company is growing its value and managing investors’ money. ROE can be calculated by using the formula: Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity So, based on the above formula, the ROE for Wotso Property is: 1.7% = AU$4.5m ÷ AU$271m (Based on the trailing twelve months to December 2021). The 'return' refers to a company's earnings over the last year. So, this means that for every A$1 of its shareholder's investments, the company generates a profit of A$0.02. Why Is ROE Important For Earnings Growth? Thus far, we have learned that ROE measures how efficiently a company is generating its profits. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes. Wotso Property's Earnings Growth And 1.7% ROE It is quite clear that Wotso Property's ROE is rather low. Even when compared to the industry average of 16%, the ROE figure is pretty disappointing. Given the circumstances, the significant decline in net income by 30% seen by Wotso Property over the last five years is not surprising. We believe that there also might be other aspects that are negatively influencing the company's earnings prospects. For example, the business has allocated capital poorly, or that the company has a very high payout ratio. However, when we compared Wotso Property's growth with the industry we found that while the company's earnings have been shrinking, the industry has seen an earnings growth of 12% in the same period. This is quite worrisome. past-earnings-growth The basis for attaching value to a company is, to a great extent, tied to its earnings growth. What investors need to determine next is if the expected earnings growth, or the lack of it, is already built into the share price. By doing so, they will have an idea if the stock is headed into clear blue waters or if swampy waters await. Wotso Property has a very high three-year median payout ratio of 91%, implying that it retains only 9.2% of its profits. However, it's not unusual to see a REIT with such a high payout ratio mainly due to statutory requirements. Accordingly, this likely explains why its earnings have been shrinking. Only recently, Wotso Property stated paying a dividend. This likely means that the management might have concluded that its shareholders have a strong preference for dividends. Summary Overall, we would be extremely cautious before making any decision on Wotso Property. Because the company is not reinvesting much into the business, and given the low ROE, it's not surprising to see the lack or absence of growth in its earnings.
